Can some one please point me to the link or any documentation that can help understand how Office Online Server works with SharePoint under the hood ?
Not looking for installation guides.
Trying to under stand if it pulls the document from SP library and save it on OOS server or just read the document and inject wopi frame/i-frame to display documents in browser. Does it processes document in memory on OOS server or saves files some where etc .

The documentation you're looking for doesn't exist, but OOS does cache content while it is being viewed/edited.
Thanks Trevor , is it not a security risk then? if those cache files are hacked or some thing ? where does it save those cache files and does it get rid of those cache? for larger environment it can take space to save those cache files ?

In as much as any caching of files is a risk. As long as you properly protect the server and patch Office Online Server as updates are released, you should be fine. Office Online Server does clean it's own cache. You can modify the cache size and location via Set-OfficeWebAppsServer.
For a large environment, you may want to consider separate volumes for cache. The cache path must be consistent on all Office Online Servers you deploy in a farm.
As Trevor says, there are no official documents specifically explaining this.
OOS does cache content while it is being viewed/edited.
Office Online Server provides a page at the address http:// OfficeWebAppsServername/op/generate.aspx that you can use to generate links to publicly available documents that have UNC or URL addresses. When a user selects a generated URL, Online Viewers enable Office Online Server to get the file from its location and then render it by using Office Online.
